Why Trade Over-the-Counter? Research talk by Professor Tomy Lee

Despite the availability of low-cost exchanges, over-the-counter (OTC) trading is pervasive for most assets. In this talk, I outline the differences between exchanges, such as the Nasdaq, versus the OTC market for financial assets. Then I provide an explanation for the prevalence of OTC trading proposed in a recent paper I co-authored with Chaojun Wang (Wharton). Specifically, we show that the OTC dealers cream-skim uninformed investors (e.g., insurance companies) from the exchanges. We predict that assets with worse bid-ask spreads on exchanges are more likely to be exchange traded, as we support using evidence from US stocks. Policy-wise, having an OTC market can reduce welfare while increasing total trade volume and improving the average bid-ask spread. In particular, the OTC market harms welfare for assets that are mostly OTC traded (e.g., swaps and bonds). Our results justify recent policies that seek to end OTC trading for such assets.
